Advantages of investing in small cap companies
The recent lack of stability in the stock market has people questioning not only when to buy or sell stocks but also what type of stocks to buy now and in the near future. The stock of many well-known large companies has fallen even though some have made recent gains. As the market returns to a semblance of past normalcy, small-cap stocks may be the train you want to ride.
Small-cap companies are those with market capitalization of $300 million to $2 billion. These smaller companies, however, have a track record that exceeds its big brother, the large caps. The value of small caps increased by about 12 percent between 1927 and 2007, while large caps increased slightly over 10 percent. Large-cap companies have market capitalization of over $10 billion such as General Electric and Microsoft. So why are the small caps appealing while the large caps may not be in this current economic climate?
There are advantages of small cap stock investing. One is that they are frequently under the radar due to their size. The big companies are more visible and many have recognizable names. Therefore, the price of stock in small-cap companies that are doing very well may be devalued because of the absence of visibility and name recognition. Buying these stocks presents an opportunity to invest in a well-managed company at a lower price.
Assuming that the company increases its revenues and becomes more profitable, it will no longer be flying under the radar. Once the word gets out, the demand and price goes up. Those who did their homework and purchased early will reap the benefits of investing ahead of the pack.
A sidebar to the previous advantage is that, for the most part, small caps are not in the print and electronic investment news on a daily basis. If you are somewhat savvy about researching stocks, you will no doubt have stumbled upon some very good small-cap stocks. The company becomes news when the investment media folks start covering it, but you will have already made your investment and can sit back and watch it grow.
If a diversified portfolio is your goal, do your homework and consider small-cap companies.
